bar in the graph. In fact, the ratio of $.02 consensus hits to misses is 1.7:1—hardly a bell-shaped phenomenon.

      Clearly, something other than chance is going on here. If the outcomes of repeated rolls of a dice would resemble the figure, the inescapable conclusion would be that the dice are loaded. So what’s going on with the earnings game between managers and analysts? Are analysts chronically pessimistic, systematically underestimating earnings, thereby creating an overwhelming number of consensus beats? Highly unlikely, since analysts and their employers profit primarily from people buying stocks, and downcast earnings forecasts are hardly a recipe for investment. Moreover, pessimistic forecasts—driving away investors—will bring down on analysts the wrath of managers, likely severing the all-important managers–analyst information channel.4 In fact, my evidence indicates that analysts are, if anything, optimistic. More likely, the unexpectedly large number of consensus beaters is caused by suave “earnings gamers” who either succeed in guiding—“walking down”—analysts to lower the forecast bar sufficiently for them to surpass it, and/or those who “manage” (simply put, manipulate) reported earnings to meet or slightly beat the forecast. The former manage the consensus, whereas the latter manage earnings. And then there are those who manage both. The 1.7:1 asymmetry between consensus beaters and missers strongly suggests that earnings gamers are far from an endangered species.5

      The widespread earnings game poses a serious ethical and practical dilemma for honest managers. What to do when competitor managers are manipulating earnings and, in the process, are securing investors’ favor and low-cost funds? Persist with a depressed stock—an invitation to activist shareholders and takeover specialists—or join the manipulators? A vivid example of this dilemma involved a superstar of the early 2000s scandals, WorldCom, and its fierce competitors AT&T and Sprint. In the late 1990s and early 2000s, WorldCom engaged in one of the most brazen accounting scams in history, inflating reported earnings by more than $10 billion through the capitalization (recorded as assets) of regular operating expenses. The fraudulently “superior” performance of WorldCom—fast-growing earnings and enviable margins—totally spooked financial analysts and placed heavy pressure on AT&T and Sprint managers to shape up and match the “performance” of their star competitor, which, to their credit, they refrained from doing. The twenty-five-year prison term given in 2005 to Bernie Ebbers, WorldCom’s CEO at the time of the fraud, was probably a small consolation to AT&T’s and Sprint’s beleaguered executives, and to their shareholders living dangerously for several years with depressed share prices. Research on “scandal companies” depressingly indicates that executives of competing firms saw their compensation drop as the manipulators “outperformed” them.6 I will return to the intriguing issue of earnings manipulation in this chapter and in chapter 4, but first let’s examine briefly the partners to the earnings game: financial analysts.

      How Good Are Analysts Anyway?

      Is the focus that investors and managers have on analysts’ consensus estimates warranted? To answer this question, I computed for every year, 1995 through 2006, the percentage of analysts’ forecast error—the difference between reported annual EPS and the consensus EPS, relative to reported EPS—for four thousand to five thousand companies a year. I examined two forecast horizons: a twelve-month horizon using the first consensus estimate after the previous year’s earnings release, and a three-month (fourth quarter) horizon, using the first consensus estimate after the third-quarter earnings release. To provide a benchmark, I repeated the forecast error computation with an “extrapolation (naive) forecast,” where the prior year’s reported EPS (or the mean of the prior four quarters’ EPS, for the three-month prediction) competed with the analysts’ consensus. I thus compared analysts to a “dummy,” predicting that history repeats itself perfectly (someone quipped that history doesn’t repeat itself, only historians do).

      My results showed that analysts’ (the consensus) median forecast error was 14.5 percent of reported earnings for the twelve-month horizon and 3.9 percent for the three-month horizon. The corresponding median forecast errors for the extrapolation forecast—which is free of charge, of course—are 23.7 percent for the yearly horizon and 13.8 percent for the three-month horizon. Analysts’ forecasts are obviously better than a simple extrapolation, and they show an improvement from 2002 to 2006. Also, in every year the mean errors are negative, indicating that analysts’ forecasts are optimistic, on average. Other research indicates that analysts’ forecasts improve with experience, breadth of industry coverage, and size of employer; and that following analysts’ stock recommendations (buy, hold, sell) will get you about 4 percent abnormal (above-market) gain annually, although much of it will be eaten up by transaction costs.7 (Findings for European analysts are quite similar.8) The lesson is, don’t rush to dismiss analysts as quacks.

      Anatomy of Hits and Misses

      Investor reaction to the release of financial results is often hard to predict; it’s surely not a Pavlovian reaction to whether reported earnings miss, meet, or beat the consensus. Sometimes the reaction to a miss is harsh, other times mild, or even positive. It may be temporary or long-lasting. The following cases, focusing on the consequences of hits and misses, are instructive for the proactive managerial action I outline later.

       EBAY’S ONE-PENNY MISS. On January 19, 2005, eBay—the world’s leading online auction company—posted fourth-quarter EPS (excluding one-time items) of $.33, compared with $.24 a year earlier, an enviable 37.5 percent growth. Analysts’ consensus estimate, however, was $.34, leading to the nasty one-penny miss. eBay’s stock tumbled on the disappointment by 21.7 percent (S&P 500 decreased 1.7 percent), despite the fact that other eBay indicators were positive: quarterly sales, for example, were up 44 percent from the year earlier, slightly beating analysts’ sales forecast, and, in an attempt to mollify investors and perhaps distract them from the one-penny miss, the company announced a 2:1 stock split, generally considered a harbinger of good things to come (not really; see chapter 8). But all to no avail—eBay’s stock was hammered.What explains the fury that greeted eBay’s earnings? A postmortem by market mavens suggested that the earnings disappointment was aggravated by eBay’s lukewarm outlook for the rest of 2005: an annual EPS range of $1.48 to $1.52 against analysts’ estimate of $1.50 to $1.72. But this could hardly justify a 22 percent price drop lasting three months until the subsequent earnings announcement. The real culprit, corroborated by the research I present in the next section, was the 80 percent price rise of eBay’s stock over the ten months preceding the January 2005 earnings announcement (the S&P 500 index over the corres ponding period increased by a mere 5 percent). What gets a stock clobbered upon a consensus miss is not so much the severity of the earnings shortfall, but rather the shattering of investors’ erstwhile growth dreams—the more enticing the dream, reflected by the price rise, the larger the disappointment upon wake-up. This, we will see, has important implications for proactive management.

       WALMART ALSO MISSES BY A PENNY. On May 12, 2005, Walmart Stores—the world’s largest retailer—released first-quarter 2005 EPS (excluding one-time items) of $.55 against a consensus forecast of $.56. Once more—a one-penny miss. However, in contrast to eBay, Walmart also slightly missed the sales target, $71.7 billion versus an estimate of $72.0 billion, and, like eBay, issued a gloomy guidance for the following quarter: an EPS range estimate of $.03 to $.07 below the analysts’ estimate. Surely, an all-around disappointing quarter, yet, the hit to Walmart’s stock was rather mild: a 3 percent drop (S&P 500 dropped 1.5 percent). Why the different reaction by investors to a penny miss between eBay and Walmart? Once more, the clue lies in investors’ expectations prior to the earnings announcement. Over the year preceding Walmart’s earnings release, its stock decreased by 12.6 percent.9 Disappointment in the wake of disillusionment apparently is easier to bear.

       A SHOCKER—CATERPILLAR’S $.12 DISAPPOINTMENT. On October 21, 2005, Caterpillar—a large earthmoving and farm machinery producer—reported third-quarter 2005 EPS of $.94 against a consensus estimate of $1.06. No longer a penny, rather a serious $.12 shortfall. Investors clearly vented their disapproval. Caterpillar’s stock price dropped 6.9 percent (S&P 500 increased 1.8 percent) on the earnings announcement. However, and
